How to Calculate Operating Margin
Operating margin measures the proportion of revenue that remains as operating profit after cost of goods sold and operating expenses have been deducted. To calculate it, first subtract cost of goods sold and operating expenses from revenue to determine operating profit. Then divide operating profit by revenue and multiply the result by 100.
For example, if a business has £50,000 in revenue, £20,000 in cost of goods sold and £15,000 in operating expenses, its operating profit is £15,000. The operating margin is therefore (£15,000 ÷ £50,000) × 100, which equals 30%.
Operating Margin vs Gross Margin
Gross margin measures the percentage of revenue remaining after cost of goods sold has been deducted. Operating margin goes further by deducting operating expenses from the amount available after those direct costs. As a result, operating margin is normally lower than gross margin when operating expenses are positive.
Why Operating Margin Matters
Operating margin provides an indication of how effectively a business converts revenue into operating profit from its normal activities. Monitoring the margin over time can help identify changes in pricing, direct costs, staffing, administration, marketing and other operating expenses that affect business performance.
Understanding Operating Margin Results
A positive operating margin means revenue is greater than the combined cost of goods sold and operating expenses entered. For example, a 30% operating margin means £0.30 of every £1 of revenue remains as operating profit after those costs have been deducted.
A negative operating margin means the combined cost of goods sold and operating expenses exceed revenue, resulting in an operating loss. A margin of 0% means revenue exactly equals the costs included in the calculation.
Operating margin is different from net margin because net margin considers the expenses and income relevant to determining net profit, including items that are generally outside operating profit. Interest and income tax are normally considered below operating profit, although the precise presentation can vary according to accounting standards and the financial statements being analysed.
